It is a typical Portuguese communal flag, with the coat of arms centred on a field quartered of yellow and blue.

Shield Azure, an orange tree eradicated trunked Or, leaved Vert and fruited Gules, the crown superimposed by an ogival inescutcheon Azure charged with eleven plates ordered 3:2.3:2:1, enwinded by a winged serpent Argent (a kind of dragon / Portuguese: serpe alada) tongued Gules. Mural crown Argent with four visible towers (town rank) and white scroll reading in black uppercase letters "ALGOZ". An older (?) variant shows slight modifications: 1) black cogwheels in dexter and sinister chief; 2) "JUNTA DE FREGUESIA DE ALGOZ" inscription in black upper case letters. Before being upgraded the number of visible towers had been three (village rank).

This beast in portuguese heraldry is called a serpe, a winged snake (or serpent). It is neither a (two legged) dragon nor a (four legged) wyvern, but a legless beast whose english name I dont know. It shows also on the municipal arms of Serpa (canting arms), in Argent, and on the crest of the portuguese royal arms, in Vert langued gules.

Meaning:
The locomotive is alluding to the local railway station.
